What happens if someone runs out of time on a demotion challenge - they automatically fail and drop to the lower tier? I'd assume the same is true for promotion challenges but it's a more natural conclusion there as nothing has to happen.

Yeah. Demotions happen on a timer. Playing is the only way to prevent it. You can't just walk away and coast.
